waitlist feature confusion

sorry for being so dense here, but i need to understand how the waitlist works....

i have limited quantity, a product is sold out and I have a waitlist. How will a refund impact quantity? My guess is either of the two below:

1. the first person on the waitlist gets a email and can purchase the item

or

2. #1 AND the quantity available = 1 (from sold out) so the public can purchase the item as well.

It's number 2. The first person in the waitlist will be notified that the product is available again and the product will be available. So anyone would be able to purchase it. However, it's likely that it will be the person notified which will do it first.
